I had the same issue. I played around a lot, now it works. I have a Motorola
Milestone with Android 2.1 and Superuser v2.2.2.
I can not remeber what step exactly brought me root sshd, but I tried the
following.
- manually adding an entry to Superuser database for droidsshd
- playing around with chmod, chmod 04755 or chmod 06755 for the droidssdh
binaries
- i copied also some binaries from dropbear4android to /system/xbin, now also
scp and sftp works fine

Can you please try v0.6 and let us know if the problem still persists? Thanks!

It works with v0.6 (but it did already with v0.5 after some workarounds on my
phone). I uninstalled v0.5, then installed v0.6 and changed the paths to
/system/bin where my original binaries are, and it works. But I can not
definitely say if it would work out of the box on a plain rooted Android phone.
But now on my Linux machine I can not connect via sftp. scp works. Can you
please add a binary for sftp directly in droidsshd?
Thank you for this awesome app!

Glad to hear it. Regarding SFTP support, please have a look at issue #1:
