Press and hold the ?123-button and select Keyboard language in the menu that
appears.
Select Icelandic from the list. Now you should have the Icelandic letters. Does
this
work for you?

I don't seem to have ?123-button. I got 12., button, dict button, en button and
a dot
button that brings up numlock keys (copy, page up etc..) when long pressed.
The 12., brings up the number pad and smile face and so on. The En button is the
language, it shows the English, Spanish, Norwegian, Swedish. But nothing else.

It seems that you are still using the keyboard that came with the phone.
Go to Settings -> Locale & text -> check Scandinavian keyboard. Then go to a
text
field. Hold down at the text field, choose Input method, and then Scandinavian
keyboard. At last select Icelandic as I wrote in the last post. Does it work
now?

I did check for this. Scandinavian keyboard is selected (green marked) and the
Icelandic option too. Changing that does not seem to have any effect on the sms
or
other programs in the Android phone. I still just see the standard options on
the
keyboard as provided by the default android keyboard.

What is selected and which options do you get when you press and hold at a text
field, and select Input method?

Under Text Settings are the following options.
Locale & text
-Android Keyboard
-Touch Pal
-Scandinavian keyboard (checked green)
-Scandinavian keyboard (menu)
-Other options Swipe etc..
-- Language settings
--- Keyboard Layout (Icelandic)
-Choose dictionary
etc..
This is what I have on my screen, so I can't figure out what I am doing wrong
here.

Don't go to Settings. Follow this:
1. Open Messaging
2. Press New message
3. Press at "To", so the background color changes.
4. Release when a menu appears.
5. Select Input Method.
6. Select Scandinavian keyboard.
