The only method I have found to insert an image is if I insert via the
clipboard, i.e. screen shot tool (like SnagIt) or copy/paste from Photoshop,
however, transparency is not kept.

This is because the Pencil app was run as administrator, so the drag-and-drop
functionality doesn't work anymore.

this is unbelievable, an issue entered on 8th august 2010 is still un resolved

I found a workaround that helped me in Windows 8.1 running pencil 2.0.5.
1) Run pencil normally (which I think by default runs it as administrator).
2) Launch Windows file explorer as administrator using these steps:
2a) Run command prompt as administrator: Press windows key + S to search for a program, type cmd, right-click on "Command Prompt" and click "Run as administrator".
2b) At the prompt, type "explorer" without quotes and hit enter.
3) Go to the folder containing your image. Dragging and dropping now works,
including transparency!
