I have this same issue, OSX 10.7.4, soundflower 1.6.2
Input and output both set to soundflower 2ch see screenshots:

I too have the same issue. OS X 10.7.4, Soundflowerbed 1.6.2
Please please fix ASAP. This bug should have its priority moved to High. Its a
bug that renders the product completely non-functional.

Yes, I have this issue, too, with Lion. It worked great with Snow Leopard and
it would be awesome if you could workout this bug! Thanks!

Interesting.
I have 10.7; in both 10.7.4 and 10.7.5 sound flower works just fine, most of
the time.
My configuration is using a multiple output device, as the default, sending to
soundflower (2 ch), and to speakers. I then have quicktime player recording
from sound flower.
The result? Most of the time it works just fine.
Occasionally, sound flower will fail, and no sound is picked up by quicktime on
the recording.
Sadly, when this happens I don't know until after the recording has finished.
In fairness, I actually don't know if it's sound flower that fails or the
multiple output device.
