The "Second Life: You are the only participant in this IM session. Your message is not being retransmitted or stored." message is expected behaviour when you are the only chatter in a group chat and you make a post.
That message should not happen if there is more then one active chatter in the group though. You can see (within reason, it's a bit buggy, or rather delayed...) if anyone else has the group chat open by expanding the group chaters list: http://prntscr.com/8t6jqx
In your repro, at step 7 - "I see the message, but the group chat window does not open automatically to display it to group member #3" If group member #3 had not relogged since they joined the group then the group chat window will not open for them when a new post is made. They either need to manually open the group chat or relog. I guess that's technically a bug, but it's really old.
At step 8 & Step 9, 8) I close my group chat window, but stay online. 9) Group member #2 posts another message to the group chat window If you manually closed the group chat then the group chat should not open again for you that session when a new post is made. If Group member #2 was then the only participant in the group chat (it sounds like they were from your steps) then it's expected they would receive the "You are the only participant in this IM session. Your message is not being retransmitted or stored." message.
Your group may however be hosed. What's the name & UUID of the affected group?

Everyone has had multiple logins since joining the group.

I belong to (among other many other groups) "Builder's Brewery" and "SL Frees & Offers." I can manually close those windows all I like, but they automatically re-open whenever a post is made to the group. THIS is what my group should be able to do. (This is why I don't even bother to close SL F&O - it'll usually just re-open within seconds of my closing it)

That behaviour you want is actually a bug. When you close a group chat, that group chat should not open for you again that session when a new post is made. However, it's always been a little flakey, especially in large busy groups (BB & SL Frees are two such groups) and the group chat can pop open when a new post is made after you closed the chat - this buggy behaviour of the group chat opening again after you closed it actually gets many complaints. If you wish to automatically receive new group chat messages from the group for the rest of the session, don't close the group chat window.

Your group chat should have popped open for the other group member when you made a post in it, as long as one of the following didn't happen:
- The other group member had closed your group chat window previously that session.
- The other group member had not relogged since joining the group.
- The other group member had your avatar (or all avatars who post in the group chat) on their block list.
- The other group member had blocked your group from sending them posts (Needs a TPV).
- The other group member had your group chat set on "Snooze" (needs a TPV).
- Probably some other scenario I didn't think of ;)

IMHO, that's not a bug, that's a feature. It ensures that no posts are missed. This is the behavior I want.

Oh definitely optional. I don't believe in forcing anything on anyone (unless they're into that). Here's how >I< would set it up:
1) All group chat posts go to all group members. What happens next is determined by... 2) For each group, each member can select between (A) Always receive messages, opening a window if necessary (B) Stop receiving messages that session if the window is manually closed, or (C) Never automatically open group chat window. 3) A setting would be created in the "Abilities" section of group info: Reveal member's window status. By default, the "Everyone" role would have this unchecked, the "Owner" role would have it checked. 4) Each member can set a default value for new groups from those three options.
Now, how do I go about requesting a feature.... and how long do I have to hold my breath before it becomes a reality? :D

Here is what is happening with the group I created: 1) Three group members (counting myself) are online 2) They all have "normal" letters in their names 3) I open the group window and post a message 4) I get the following error, "You are the only participant in this IM session. Your message is not being retransmitted or stored." 5) I leave the window open 6) A second group member manually opens the group chat window and posts 7) I see the message, but the group chat window does not open automatically to display it to group member #3 8) I close my group chat window, but stay online. 9) Group member #2 posts another message to the group chat window 10) That member now gets the error "You are the only participant in this IM session. Your message is not being retransmitted or stored."
Expected Behavior
In the groups that I have subscribed to, if someone posts a message in it a window will automatically open and display that message. If the window is closed and I open it to post a message, that message gets sent to every group member - even if it has to automatically open the group chat window. This is as it should be.
Other information
The clue to the problem almost has to be in the fact that the error refers to instant messages, suggesting that these are being treated as IMs instead of group chat messages.
